Retarded IS typically used to mean mentally challenged, it's used as an insult (which it shouldn't be) to call people stupid.
I've always heard people use it like that.
For example, my science teacher had a mentally changed cousin, he called him retarded, and show that because of it, he defended his cousin from anyone who made fun of him.
